Haven’t built a bike in more than 30 years 😀 Should that washer go inside the frame dropout or outside?
If inside I’d need to force the wheel in quite a bit. If outside, would that wheel nut blemish the inside of the dropout?

Good how youve got it.

Outside, like you’ve already it. Washers provide clamping force as well as stop the bolt or nut from friction turning the wheel forward when tightening it down.
