Bought a bike to fix up but never ran into this, peeling paint with rust underneath, should I cover it somehow or like remove the paint to fix the rust, but I don't know how to repaint surfaces

What likely happened is that the chainstay filled with water and froze. Seen it happen plenty of times in the shop. Unfortunately it’s donezo

Sand all that peeling paint off, see what the bare metal says.

This happened to my old moulten, still rides fine just no more off road. I drilled drainage holes in bottom of bb to eradicate this, do it to all my bikes now, also spray rust check inside frame tubes. I live in Canada it’s wet and cold at times.

aw man, its rusting from inside, hear me out, remove the paint and than scrub off all the rust you see until its not completely gone, after that, aply some paint primer and after that paint, that should do it if the whole frame didnt rot from inside

If as others have said its rusting from the inside out the only thing you can realistically do is relocate the bike to the scrapheap because it’s toast if the rust has gone all the way through from the inside to bubble under the paint like that.
If however it’s only surface rust under the paint that’s happened because the paint has chipped and let water through there is hope for it. Sand it down until you get back to bare metal and treat it with a rust converter then prime and paint.
If you don’t find good bare metal after a relatively small amount of sanding it’s likely that it’s from the inside out and you have just found a reason to buy a new bike
