Should I remove a link in the chain or is this ok with hub position? Also, looks like the frame coating (if there is one) has chipped off and there’s some rust under. Can I repair this? Fit-Tom Dugan V3 frame

Yes remove 1 half link.
The rust isn’t anything to worry about yet.
Regarding the coating, you could smear a bit of petroleum jelly on the spot and heat it with a hair dryer so it wicks into the small spaces.
You’ll need just one half link out of this, otherwise it’s bordering on not enough support or clamping area.
