Removed the brakes entirely and still got the issue.
Any ideas what could be the issue and what I can do to fix it?

If those are cone bearings, axle probably applies unnecessary extra preload. Loose the cones a bit to the point when there is a bit of play in an open state, and no play at all in closed state, should help.
