You’re probably going to need a new hub. That’s a couple years of riding with water in the grease causing the balls to rust and chewing up the races. The cone races (pressed into the hub) are probably damaged

Yes, but clean it out and see how things look. If it is a cartridge bearing, might just replace the bearing. If those are just free bearings, check the surfaces to see if they are badly pitted. If not, new bearings and grease.
If water gets into the freehub, it doesn’t dry out easily and can look pretty bad.

It’s got rust in it but that’s not the end of the world. Rust is a lot weaker than steel, loose rust won’t hurt the bearings. Just clean it out and make sure it’s dry before you put fresh grease in
